1 1 Date: Rationalise, Then Privatise Else public sector banks will continue to be a bottomless hole for taxpayer s money Rashesh Shah, [The writer is President of FICCI] Ever since the Indian government nationalised the Imperial Bank of India in 1955 and re-christened it State Bank of India, public sector banks (PSBs) have continued to be of immense systemic importance. This was further reinforced during the nationalisation of banks in 1969 and again in 1980.However, as with other sectors of the economy, privatisation in the banking sector came in the early 1990s and created a new breed of financial institutions which changed the face of banking in India. Not only did these private sector banks introduce newer paradigms around customer service, technology and so on, they also forced the PSBs to match up to these standards to compete in the marketplace. Today, despite their shrinking market share, PSBs continue to be very important for the economy, particularly one like India. With their widespread and far-reaching network, PSBs are the only source of financial connectivity for large swathes of the population, mobilising deposits as well as providing credit for productive sectors. These banks have been the backbone of the financial social agenda for the government, including being the frontrunners for Jan Dhan Yojana. In any particular rural area, the role of a PSB is not confined to banking but encompasses a more holistic developmental agenda. They are the one-stop shop for all financial needs of the local rural populace including insurance, financial literacy, remittance amongst others. The strong uptake of payment banks licences indicates the vast unmet demand that still exists in India s rural areas and provides a significant opportunity for PSBs to capture this. Clearly, the importance of PSBs in India even today cannot be belittled. While the importance of sustaining and running PSBs cannot be understated, the accompanying drain on resources does make it important to consider the other side as well. As per some estimates, the government has infused close to Rs 1.5 lakh crore in PSU banks in the last 30 years with a plan to further infuse Rs 2.1 lakh crore in the current recapitalisation exercise. Clearly, the cost has ballooned significantly, even exceeding the value of the stake that the government owns in these banks! This has been a huge drain on the resources of the exchequer and the taxpayer money which could have been utilised towards social programmes like the National Healthcare Policy announced in the last Union Budget. It is also important to understand that the monetary cost is just one aspect of the story. The oversight required for the large number of PSBs often makes them unwieldy to manage and govern. The bandwidth cost associated with their management puts a significant restriction on the ability of the government to establish effective risk management controls and frameworks, creating the possibility of leakages which can be seen in the recent issues revolving around frauds in PSBs. Without a doubt, sustaining such a large

2 2 number of PSBs is not a worthwhile proposition going forward.several PSBs today are sub-scale and put significant additional strain on the government machinery. Consolidation of these will not only make government oversight much easier, it will also help induce economies of scale as these combined entities attain a sustainable size. The government should consider the possibility of keeping four to five good PSU banks with significant size. Other banks can then be gradually merged into these anchor banks or privatised, as may be appropriate. This can be done over a period of time with a well-defined plan to ensure that the interests of all stakeholders, including clients, employees, shareholders and the nation at large are well represented. Even partial privatisation, like in the case of Axis Bank where the government still owns around 10% share through SUUTI and a further 15% through government-owned insurance companies can be an important step to start with. The government can then divest this gradually and exit the investment completely. Alternatively, the government can also consider retaining the stake to benefit from potential upside as improved oversight and governance help turn the banks around and make them an attractive proposition for investors. The Indian economy needs a strong banking system to continue and expand on the current growth trajectory. PSBs will play a significant role in this. Mahatma Gandhi once said, The future of India lies in its villages. As the bulwark of financial services available to India s rural masses, PSBs will form the backbone of the growth emanating from India s villages. However, to be truly effective and to be able to maximise their ability to influence this growth, it is important to embark on this journey of consolidation and privatisation. The government is targeting an acceleration in the growth rate to 8-9%, possibly even touching 10%. A focussed approach towards public sector banking is non-negotiable to achieving this target. While it would be a difficult decision to undertake, the government has till now been ready to bite the bullet on hard decisions. Be it GST, RERA or demonetisation, the government has put long term benefits ahead of short term discomfort. American President Donald Trump last week announced that his administration would soon impose tariffs on the import of steel and aluminium into the U.S. for an indefinite period of time. The European Union, one of the largest trading partners of the U.S., has since vowed to return the favour through retaliatory measures targeting American exporters. The EU is expected to come out with a list of over 100 items imported from the U.S. that will be subject to scrutiny. For his part, Mr. Trump has justified the decision to impose protective tariffs by citing the U.S. s

7 7 huge trade deficit with the rest of the world. He explained his logic in a tweet on Friday which exposed a shocking ignorance of basic economics. He likened his country s trade deficit to a loss that would be set right by simply stopping trade with the rest of the world. International trade, like trade within the boundaries of any country, however, is not a zero-sum game. So the trade deficit does not represent a country s loss either, but merely the flip side of a capital account surplus. This is not to deny that there are definitely some losers for example, the U.S. manufacturing industry which lost out to competition from countries such as China due to increasing globalisation. But throwing free trade out of the window would only make Americans and everyone else poorer. Despite the global backlash, it is unlikely that Mr. Trump will walk back on his decision, especially given its populist resonance. Steelworkers in key States in the U.S. played a significant role in Mr. Trump s election win in In fact, these are the only people who will benefit from the steel and aluminium tariffs while American consumers as a whole will pay higher prices for their goods. Mr. Trump s desire to appeal to populist sentiment also explains why his protectionist turn comes in the midst of steadily improving economic growth. With Mr. Trump s tariffs not going down well with the EU, it will be important to see how China and other major trading partners respond to his opening salvo. They can take a leaf out of the books of major global central banks which have shown enough maturity to avoid using currency wars as a means to settle disputes. Instead of retaliating with more tariffs, which could cause the current dispute to spiral into a full-fledged global trade war, the U.S. s trading partners must try to achieve peace through negotiations.
